The Zattoo platform is legal, because they have contracts with all the TV stations they stream. For example in Switzerland, where they first started, we have over 50 stations to choose from.
I agree with your points on quality but I hope once the P2P is really used, the quality gets better.

The ads are shown to you every time you change channel and the stream is stored. These ads are only 3-10 seconds long and are interactive, with links for the advertiser and the viewer to get more information.

Zattoo works in Switzerland, Denmark, Spain and the UK and is soon to launch in Germany and other European countries.

Thanks for the comment Joe, much appreciated. Didn’t realise it had been released a while ago? I received this via email on the 25th June:
